In other words, it's a regression to the mean indicator.<\/strong><\/p>\n<p><em>Since price action is likely to stay with in the upper and lower bands, there are several different trading strategies that can be created using these reference points.<\/em><\/p>\n<p>This indicator is available on almost all trading and charting platforms.<\/p>\n<h2>How the Bollinger Band can be Used in a Trading Strategy<\/h2>\n<p>Like with any other indicator, there are several ways that Bollinger Bands can be used to create a trading strategy.<\/p>\n<p>I'll give you one way that it can be used, but after you read this tutorial, you'll have the knowledge to invent your own strategies.<\/p>\n<p><strong>Start testing your own ideas because you never know&#8230;you might just come up with a new profitable way to trade with the Bollinger Band.<\/strong><\/p>\n<p>One of the most common ways that the Bollinger Band is used to take a trade is to buy when price touches the lower band, and sell when price touches the upper band.<\/p>\n<p>Now there several different ways to handle the exit. But one way to exit is to target the central moving average.<\/p>\n<p>Here's what that looks like on a chart.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"alignnone size-full wp-image-1024125\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/AUDCHF_2024-02-28_13-09-07.png\" alt=\"Bollinger Bands trading strategy\" width=\"1371\" height=\"906\" srcset=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/AUDCHF_2024-02-28_13-09-07.png 1371w, https:\/\/www.tradingheroes.com\/wp-content\/uploads\/AUDCHF_2024-02-28_13-09-07-768x508.png 768w\" sizes=\"auto, (max-width: 1371px) 100vw, 1371px\" \/><\/p>\n<p>Now that you know the general idea of the strategy I'll be showing you, let's take a quick look at why you might want to create an automated strategy with this indicator.<\/p>\n<h2>Why Automated Trading Strategies Rock<\/h2>\n<p>At this point, you can probably see that there are <em>many<\/em> different settings and rules that can be used to create a trading strategy with Bollinger Bands.<\/p>\n<p>If you had to test all of these ideas manually, it would take a <em>looong<\/em> ass time.<\/p>\n<p>That's where automation can speed up the process&#8230;<em>dramatically<\/em>.<\/p>\n<p><strong>Instead of taking days to test one idea, an automated backtest can give you a result in just a few minutes.\u00a0<\/strong><\/p>\n<p>Even if you don't build a <a href=\"https:\/\/www.tradingheroes.com\/trading-bots-that-actually-work\/\" target=\"_blank\" rel=\"noopener\">fully automated trading strategy<\/a>, partial automation can help you quickly test different entry, exit and trade management ideas.<\/p>\n<p>Now that you understand the beauty of automation, here's how to setup your first automated Bollinger Band backtest.<\/p>\n<h2>The Strategy<\/h2>\n<p>The great thing about building a trading strategy around <strong>Bollinger Bands<\/strong> is that there are well-defined ways to enter and exit trades.<\/p>\n<p>I'm going to be using <a href=\"https:\/\/www.tradingheroes.com\/naked-markets-software-review\/\" target=\"_blank\" rel=\"noopener\">NakedMarkets<\/a> to backtest this strategy. It is the easiest and fastest way that I have found to backtest.<\/p>\n<p>I like it <a href=\"https:\/\/www.tradingheroes.com\/forex-tester-5-vs-nakedmarkets\/\" target=\"_blank\" rel=\"noopener\">better than Forex Tester<\/a>.<\/p>\n<p>To improve my odds of success, I think that it will be a good idea to enter a short trade when price <strong>closes<\/strong> above the upper band, or a long trade when price <strong>closes<\/strong> below the lower band.<\/p>\n<p>Is that the best way to do it? I don't know, but you'll find out with me.<\/p>\n<p><em>That's why we backtest.\u00a0<\/em><\/p>\n<p><strong>So here's my trading strategy:\u00a0<\/strong><\/p>\n<ol>\n<li>Go short when price closes above the upper Band and close the trade when price closes below the center moving average.<\/li>\n<li>Go long when price closes below the lower Band and close the trade when price closes above the center moving average.<\/li>\n<\/ol>\n<p>In theory, only trading a close above or below the outer bands should give me a better entry and more of a chance that price will reject that level.<\/p>\n<p>But I could be wrong about that so that's why I need to test the idea.<\/p>\n<p><em>Start with my example, then test your own ideas.<\/em><\/p>\n<h2>Step 1: Create the Core Rules<\/h2>\n<p>Since there will be different rules for longs and shorts, I'll have to create 2 different sets of rules.<\/p>\n<p>The first thing I'm going to do is open <strong>Rule Manager<\/strong> in NakedMarkets.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"alignnone size-full wp-image-1024128 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/rule-manager.jpg\" alt=\"NakedMarkets Rule Manager\" width=\"231\" height=\"150\" \/><\/p>\n<p>Then I'm going to create a new Rule by clicking the <strong>New Rule<\/strong> button in the lower left corner of the screen. This also where the <strong>Save Rule<\/strong> button is, you'll need that later.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"size-full wp-image-1024131 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/new-rule.jpg\" alt=\"New Rule button in NakedMarkets\" width=\"265\" height=\"178\" \/><\/p>\n<p>Now I'm prompted to create a new Rule. In this case, I'm going to create a <strong>Core Rule<\/strong>.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"size-full wp-image-1024132 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/core-rule.jpg\" alt=\"NakedMarkets Core Rule\" width=\"304\" height=\"225\" \/><\/p>\n<p><strong>Whenever you create a new Rule, you should always name it in this format:\u00a0<\/strong><\/p>\n<p style=\"text-align: center;\"><em>[Trading System Name] [Rule Type] [Long or Short]<\/em><\/p>\n<ul>\n<li>Listing the trading system name first will group all of the Rules for the same system together.<\/li>\n<li>Since you cannot have Rules with the same name, including the Rule type will prevent that from happening.<\/li>\n<li>Finally, you want to have long\/short at the end so it's easy to change after you clone a Rule. More on that in a minute.<\/li>\n<\/ul>\n<p>So for this backtest, I'm going to name my first Core Rule: <strong>BB Stretch Core Long<\/strong>.<\/p>\n<p>This Rule will look for the case where price closes below the lower Band.<\/p>\n<p>Here's what this Core Rule looks like.<\/p>\n<figure id=\"attachment_1024135\" aria-describedby=\"caption-attachment-1024135\" style=\"width: 1604px\" class=\"wp-caption alignnone\"><a href=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/create-core-rule.jpg\" target=\"_blank\" rel=\"noopener\"><img loading=\"lazy\" decoding=\"async\" class=\"wp-image-1024135 size-full\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/create-core-rule.jpg\" alt=\"Create Core Rule in NakedMarkets\" width=\"1614\" height=\"558\" srcset=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/create-core-rule.jpg 1614w, https:\/\/www.tradingheroes.com\/wp-content\/uploads\/create-core-rule-768x266.jpg 768w, https:\/\/www.tradingheroes.com\/wp-content\/uploads\/create-core-rule-1536x531.jpg 1536w\" sizes=\"auto, (max-width: 1614px) 100vw, 1614px\" \/><\/a><figcaption id=\"caption-attachment-1024135\" class=\"wp-caption-text\">Click to see bigger image in new tab<\/figcaption><\/figure>\n<p><strong>In this Core Rule, I'm looking for price to close below the lower Bollinger Band and I only want to take one trade at a time. This will prevent overloading on trades when there are multiple signals in a row.\u00a0<\/strong><\/p>\n<p>To set up the above, do the following:<\/p>\n<ol>\n<li>Click the <strong>Add Criteria<\/strong> (+) button twice to add 2 more criteria. You should now have 4 primary boxes and 3 operator boxes. Click the <strong>Remove Criteria<\/strong> (-) button to remove criteria.<\/li>\n<li>In the first box, click and drag <strong>Price Value<\/strong> &gt; <strong>Close<\/strong> into the box.<\/li>\n<li>Next, drag <strong>Operators<\/strong> &gt; <strong>Less Than<\/strong> into the box.<\/li>\n<li>Then drag <strong>Indicators<\/strong> &gt; <strong>Bollinger Bands<\/strong> into the 3rd box. Keep all of the default settings, but select <strong>Down Band<\/strong> under <strong>Selected Value<\/strong>.<\/li>\n<li>Drag <strong>Operators<\/strong> &gt; <strong>And<\/strong> into the 4th box.<\/li>\n<li>Almost done&#8230;then drag Account <strong>Information<\/strong> &gt; <strong>Open Trades Count<\/strong> into box number 5.<\/li>\n<li>Drag <strong>Operators<\/strong> &gt; <strong>Equal<\/strong> into the 6th box.<\/li>\n<li>Drag <strong>Price Value<\/strong> &gt; <strong>Input<\/strong> into the last box. Set the number to zero.<\/li>\n<li>Finally, click the <strong>Save<\/strong> button in the lower left corner of the window.<\/li>\n<\/ol>\n<p>Next, duplicate the Rule to create the short Rule. Right-click on the Rule and select <strong>Clone Rule<\/strong>.<\/p>\n<p>This makes it really easy to create a Rule for the opposite side of the trade.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"size-full wp-image-1024250 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/clone-rule-1.jpg\" alt=\"Clone NakedMarkets Rules\" width=\"212\" height=\"122\" \/><\/p>\n<p>Then right-click the new Rule and select <strong>Rename Rule<\/strong>.<\/p>\n<p>Rename the rule to <strong>BB Stretch Core Short<\/strong>.<\/p>\n<p>Double click on the new Rule to edit it.<\/p>\n<p>Change the settings to the following:<\/p>\n<ol>\n<li>Change the first operator to <strong>Greater Than<\/strong>.<\/li>\n<li>Double click the <strong>Indicator Value<\/strong> and change the\u00a0<strong>Down Band<\/strong> to <strong>Up Band<\/strong> under <strong>Selected Value<\/strong>.<\/li>\n<li>Click the <strong>Save<\/strong> button in the lower left corner of the window.<\/li>\n<\/ol>\n<p>Here's what it will look like.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"alignnone size-full wp-image-1024251\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/short-core.jpg\" alt=\"NakedMarkets Core Rule\" width=\"1472\" height=\"643\" srcset=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/short-core.jpg 1472w, https:\/\/www.tradingheroes.com\/wp-content\/uploads\/short-core-768x335.jpg 768w\" sizes=\"auto, (max-width: 1472px) 100vw, 1472px\" \/><\/p>\n<p>That's it.<\/p>\n<p>Now you have 2 Rules that will check for the entry criteria.<\/p>\n<p>Let's move on to the Exit Rules.<\/p>\n<h2>Step 2: Define Exit Rules<\/h2>\n<p>Next, you have to define how the strategy will exit trades.<\/p>\n<p>In this example, I'm going to close a trade when it <strong>closes<\/strong> on the opposite side of the central moving average.<\/p>\n<p>My initial reasoning for doing this is that I feel that price is very likely to cross the moving average easily and thus close at a quick profit.<\/p>\n<p>Exiting the trade on a close would also theoretically provide more profit compared to exiting the trade on a touch of the moving average.<\/p>\n<p><strong>Again, you can easily change this exit to test out different ideas that you have.\u00a0<\/strong><\/p>\n<p>So follow the instructions above to create a new Rule, but this time create an <strong>Exit Rule<\/strong>.<\/p>\n<p>Here's what the Rule looks like.<\/p>\n<p>Name it: <strong>BB Stretch Exit Long.\u00a0<\/strong><\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"size-full wp-image-1024253 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/exit-rule.jpg\" alt=\"Exit Rule in NakedMarkets\" width=\"973\" height=\"846\" srcset=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/exit-rule.jpg 973w, https:\/\/www.tradingheroes.com\/wp-content\/uploads\/exit-rule-768x668.jpg 768w\" sizes=\"auto, (max-width: 973px) 100vw, 973px\" \/><\/p>\n<p>To create this Rule do the following:<\/p>\n<ol>\n<li>Add a criteria in the Exit Condition section by clicking the <strong>Add Criteria<\/strong> (+) button in the upper right corner of the screen.<\/li>\n<li>In the first box, click and drag <strong>Price Value<\/strong> &gt; <strong>Close<\/strong> into the box.<\/li>\n<li>Next, drag <strong>Operators<\/strong> &gt; <strong>Greater Than<\/strong> into the second box.<\/li>\n<li>Then drag <strong>Indicators<\/strong> &gt; <strong>Bollinger Bands<\/strong> into the 3rd box. Keep all of the default settings, but select <strong>MA<\/strong> under <strong>Selected Value<\/strong>. Make sure that the rest of your Bollinger Band settings are the same across all your Rules.<\/li>\n<li>Under Actions, drop <strong>Actions<\/strong> &gt; <strong>Close<\/strong> Order in the box.<\/li>\n<\/ol>\n<p>Then clone the Rule and rename it to: <strong>BB Stretch Exit Short<\/strong>.<\/p>\n<p>The only thing you have to change in the cloned Rule is <strong>Greater Than<\/strong> to <strong>Less Than<\/strong>.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"size-full wp-image-1024254 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/short-rule.jpg\" alt=\"NakedMarkets Short Rule\" width=\"925\" height=\"848\" srcset=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/short-rule.jpg 925w, https:\/\/www.tradingheroes.com\/wp-content\/uploads\/short-rule-768x704.jpg 768w\" sizes=\"auto, (max-width: 925px) 100vw, 925px\" \/><\/p>\n<h2>Step 3: Create the Entry Rules<\/h2>\n<p>Alright, now you're going to <a href=\"https:\/\/www.tradingheroes.com\/nakedmarkets-entry-rules\/\" data-wpil-monitor-id=\"94\">create an Entry Rule<\/a> that will utilize the Exit Rule you just created.<\/p>\n<p>Make a new Entry Rule and name it: <strong>BB Stretch Entry Long.\u00a0<\/strong><\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"alignnone size-full wp-image-1024258\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/long-rule.jpg\" alt=\"Long Rule in NakedMarkets\" width=\"1470\" height=\"715\" srcset=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/long-rule.jpg 1470w, https:\/\/www.tradingheroes.com\/wp-content\/uploads\/long-rule-768x374.jpg 768w\" sizes=\"auto, (max-width: 1470px) 100vw, 1470px\" \/><\/p>\n<p>Here's how you set this up:<\/p>\n<ol>\n<li>In the top box, double click the box and change the order type to <strong>Instant Buy<\/strong>.<\/li>\n<li>In the left box, drag and drop <strong>Price Value<\/strong> &gt; <strong>Last Swing Low<\/strong> into the box.<\/li>\n<li>Change the <strong>Lot Size<\/strong> to 1 static lot. You can also choose to use a percent risk lot sizing.<\/li>\n<li>Drag and drop the <strong>BB Stretch Exit Long Rule<\/strong> into the <strong>Exit Rule<\/strong> box.<\/li>\n<li>Click the <strong>Save<\/strong> button.<\/li>\n<\/ol>\n<p>Then clone and rename this Rule to create the short.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"alignnone size-full wp-image-1024259\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/short-rule-1.jpg\" alt=\"Short Rule\" width=\"1472\" height=\"715\" srcset=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/short-rule-1.jpg 1472w, https:\/\/www.tradingheroes.com\/wp-content\/uploads\/short-rule-1-768x373.jpg 768w\" sizes=\"auto, (max-width: 1472px) 100vw, 1472px\" \/><\/p>\n<p>Just change the following:<\/p>\n<ol>\n<li>Order type <strong>Sell<\/strong>.<\/li>\n<li>Stop loss to <strong>Price Value<\/strong> &gt; <strong>Last Swing High<\/strong>.<\/li>\n<li>Exit Rule to <strong>BB Stretch Exit Short<\/strong>.<\/li>\n<li>Click the <strong>Save<\/strong> button and you're done!<\/li>\n<\/ol>\n<h2>Step 4: Create the Setup Rules<\/h2>\n<p>Now I'm going tie all of the Rules together by putting them into a Setup Rule.<\/p>\n<p>This is the Rule that I'm going to add to the chart. It will check the chart on every candle and see if the criteria for the Entry and Exit Rules are met and execute trades accordingly.<\/p>\n<p>Create a new Setup Rule and name it: <strong>BB Stretch Setup Long<\/strong>.<\/p>\n<p>Then add the following:<\/p>\n<ol>\n<li><strong>BB Stretch Core Long<\/strong> Rule in the top box.<\/li>\n<li><strong>BB Stretch Entry Long <\/strong>Rule in the bottom box.<\/li>\n<\/ol>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"size-full wp-image-1024261 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/setup-long.jpg\" alt=\"Setup Rule Long\" width=\"759\" height=\"844\" \/><\/p>\n<p>Click <strong>Save<\/strong> on this Rule.<\/p>\n<p>Then clone and rename the Rule and add the appropriate short Rules.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"size-full wp-image-1024260 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/setup-short.jpg\" alt=\"Bollinger Band setup short\" width=\"733\" height=\"849\" \/><\/p>\n<h2>Step 5: Test Your Rule<\/h2>\n<p><em>Now you're ready to see this all in action!<\/em><\/p>\n<p>Open a new backtest and drag and drop both the Long and Short Setup Rules onto the chart.<\/p>\n<p>After you're done, you'll see the attached Rules are in the upper left corner of the chart.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"size-full wp-image-1024266 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/active-rules.jpg\" alt=\"Active Rules on chart\" width=\"578\" height=\"281\" \/><\/p>\n<p>The click <strong>Play<\/strong> on your chart and the backtest will move forward and execute trades.<\/p>\n<h2>Check Your Stats<\/h2>\n<p>At the end of a backtest, save the backtest by going to <strong>File<\/strong> &gt; <strong>Save Backtest<\/strong>.<\/p>\n<p>Then go to <strong>Statistics<\/strong> &gt; <strong>Stat Center<\/strong> in the menu.<\/p>\n<p>In Stat Center, go to: <strong>Source<\/strong> &gt; <strong>Import From Backtest<\/strong>.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"size-full wp-image-1024262 aligncenter\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/import-backtest.jpg\" alt=\"Import backtest\" width=\"285\" height=\"185\" \/><\/p>\n<p>Open the backtest file you just saved and you'll be able to see a complete analysis of your backtesting session.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"alignnone size-full wp-image-1024263\" src=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/stat-center-1.jpg\" alt=\"Backtesting results\" width=\"1219\" height=\"663\" srcset=\"https:\/\/www.tradingheroes.com\/wp-content\/uploads\/stat-center-1.jpg 1219w, https:\/\/www.tradingheroes.com\/wp-content\/uploads\/stat-center-1-768x418.jpg 768w\" sizes=\"auto, (max-width: 1219px) 100vw, 1219px\" \/><\/p>\n<p>The results of this test on the Weekly chart was decent, but it has to be tested on more markets and timeframes.<\/p>\n<p>Even if you get a negative result, don't quit just yet.
